When SP3 was first released, there was an uproar because a couple of clauses were interpreted to allow Microsoft to update the OS at will and to scan your machine for installed software.

Did this turn out to be true or were people just overreacting?

IIRC, that was just added because of MS's inclusion of the new "Automatic Updates" feature from Windows XP. This is a feature that you can turn off it you'd like, so yes, it is true, but it's nothing to worry about.
 
Under WinXP this can be done by going to System Properties under the "Automatic Updates" tab.
You can get there by hitting winkey+break or right clicking on 'my computer' and selecting properties.
