I wonder what happens if you set up a DNS Server on that box and point the DNS Client to the new (internal) DNS Server?

It can't be DNS, the hosts file is checked (by default) FIRST and if even that is failing something is wrong in the name provider stack.

something is wrong, because even windows update fails (and that can't be spoofed via host/dns)

It only happens randomly with boxes we image, but once it happens that entire image is hosed. What LSP tool should I try?

k, nweaver answer me these questions then try the steps below. If it doesn't resolve it let me know and I'll get you a support case with MS.

Questions:
Is the box multihomed?
Are you using IPsec? Any IPSec lockdown messages in event log?
Are you using IPv6?
Restart both DHCP Client & DNS Client services. Any change?
Are you using NIC teaming software?

Steps:
Reset TCP/IP stack (this is such a longshot 😛 but it fits)
317518 How to reset "Internet Protocol (TCP/IP)" in Windows Server 2003
http://support.microsoft.com/default.aspx?scid=kb;EN-US;317518

If that doesn't do the trick, do one of:
Run sysprep, bounce the box and finish mini-setup.
Inplace upgrade: pop 2003 CD in, select upgrade (or boot from CD and do the 2nd repair option).

If you are still stuck, PM me. I'll hook you up with an MS support incident.

tried and LSP fix from here but it said I was fine. Going to call some of the Altiris folks and post on their boards (although their boards are a hair shy of worthless)

Do my last action plan and provide those answers. We'll take one last look and if necessary I think I have one last free MS case in my reserves.

It's running sysprep right now. I'm pretty sure an in place install would fix it, as usually a normal install fixes it.

What are you sysprepping? New install you are about to image or the broken install?

Do you usually sysprep your images (good) or just drop them on and sidfix/rename or something (bad)?
