I just downloaded and updated Spyware Blaster. It protects your system from spyware. How does this program exactly work? Does it run in the background?

Nope does not run in the background,it`s an excellent free program that should be kept on your PC.

It works like it states,
# Prevent the installation of ActiveX-based spyware, adware, browser hijackers, dialers, and other potentially unwanted pests.
# Block spyware/tracking cookies in Internet Explorer and Mozilla/Firefox.
# Restrict the actions of potentially dangerous sites in Internet Explorer.

Make sure you keep it up to date by checking every week or so.

How does the program know how to do this? Does it create dummy registry keys or something?

When you download the updates,it downloads the latest ref list of active-X spyware , dialers,adware etc that gets updated,it protects you from those ,provided you have "enabled all protection",so basically SpywareBlaster has its own library list of bad spyware etc...

Technical explanation is this,
SpywareBlaster works by settings "kill bits" in the registry. These "kill bit" registry entries are set for the spyware ActiveX CLSIDs (unqiue IDs that identify an ActiveX control). When a kill bit is set for a CLSID, the ActiveX control that uses that CLSID cannot install itself via your browser, nor can it run if it already installed. Microsoft sometimes uses these kill bits for fixing Active-X security holes
