What is the best way to create an image with a tranparent background. this image has a drop shadow in it.

Save as a PNG-24. It has an alpha channel, and will preserve the drop shadow perfectly. It will also depend what you're doing with the image afterwards.
 
thanks. it looked good, but when I put it on a webpage that has a gradient background, the image has a weird blue hue in it.
 
I can't really be of much more help without seeing what you're doing. Generally with PNG24's , when you are using transparencies there is no color matte, so not sure what is causing it.
