Password hacking - how do they do it?

Sure it is, infact the only character that probably wouldn't work is a NULL, depending on the input layer.

a) I run an antivirus program automatically every day.
b) I run 2 different spyware programs EVERY time I come off the internet.

Leaving the real-time scanners enabled will let you skip this.

c) I delete EVERY cookie I find. (using spyware)

Pointless, all you do is make Internet usage more difficult on yourself because no sites can save settings on your machine. Deleting some cookies isn't a bad idea, but all of them is borderline dumb.

d) I try NOT to buy stuff on the Internet.

Again pointless as long as you know the person/company you're buying from. I buy stuff on-line pretty regularly, I've even bought stuff from individuals from eBay, and I've never had my CC# stolen or anything.

f) I don't open mail without a SUBJECT even though I know the sender.

Also dumb, if your email client is so fragile that you're afraid to read mail you've got issues.

g) I have so many passwords that I keep a log just to control them.

And if the log is stolen? Having 1 password to protect all of your passwords is almost as bad as having just 1 password.

h) I DO NOT leave my DSL modem turned on when not being used.
i) I limit my time on the Internet to just the essentials.

Largely pointless. If you're going to get broken into it's going to happen, an unpatched XP machine will get rooted in under 15 minutes no matter what time of day it is.

You forgot the most important point of all:

K) wear a tinfoil hat to scramble the government mind reading devices.

i managed to so called 'hack' a password from my brother just for the fun of it (he challenged me to get it ) , wasnt for anything important like hotmail or ebay just a pw for his winzip folder and he knew about it anyway :p

the way i did it was to use a keylogger i found off astalavista, sent it to his PC and poof..i had everything he typed.
