I just moved my computer from its old, cheap case to a new cooler master cosmos 1000. I thought "hey, it's got HD Audio connectors; my motherboard can hook up to that!!". So I hooked it up. All is well. Except that while the computer does recognize that I did plug my headphones in, it doesn't switch the audio from the speakers to my headset or even play audio on my headset unless under "playback devices" I use the test feature for them.

I'm using a BFG Tech Motherboard with the nVidia nForce 590i chipset, an Athlon 64 X2 3800+ Windsor, a Radeon X1800XT, and I have 2 gigs of g.skill ram. I'm also running Windows Vista Business 32-Bit. What is it that I have set up wrong, or am I just retarded to think that it should be able to switch the device (or at least play audio on both at the same time)?

You should use the driver from the motherboard manufacturer. Microsoft's built-in drivers are very basic; therefore, only support the most basic features.
