It's not step. Step is when you marry. Your child and your wife would be half sisters. Don't think there's a word for your spouse's illegitimate children.

Mother-in-law would have to be pretty young to get pregnant. Which means you either married a 13 y/o or she had children at a really young age, or both.

Sounds like an episode of Jerry Springer.
 
I think I'd just go ahead and call them "the kids" and make a weird face every time I say it. Keeps things simple, and everybody still finds it's a weird situation, and just goes with it.

As for what the kids call your wife or step mom, just don't tell them the whole story. 😛

Mother-in-law had daughter at age 20. You married your wife when she was 20.

MIL is now 40 and 40 year olds can get pregnant.
