"How's"

So we all know "how's" can be short for "how is", but it seems to work for "how does" as well..as in "How's that work?", one is asking "how does that work?"

True/false? Am I being crazy?

Well how's, as you pointed out yourself, is a contraction of "how" and "is." So obviously the examples you gave illustrate poor grammar.

Saying "How's that work" isn't really a contraction, its just an informal way of writing out the way people slur "How" and "does" together in speech.

I always hear people say "how's that sound [to you]?" I don't think anything of it. If you're writing a formal letter, spell it all out anyway.
