how to setup hardware H264 decoding on 8800GT?

You need the codecs and players to do it

Its not enabled on the nVidia end, you need to enable it on the software side (ie PDVD)

which software to enable? I checked their driver customization screens didn't find anything at all. Or there has to be a special software I need to download? please be more specific.
 
You need an actual H.264 decoder, such as WinDVD, PowerDVD, or Media Player Classic HC's built-in decoder.

I personally use VLC for viewing H264 at the moment. Anyway to make it enable hardware decode?
 
Nope. VLC is software only, and a rather crummy single-threaded decoder at that.
