XP setup hangs, but only when "bad" hard drive is in system

I had a hard drive stop booting on one of my computers yesterday. There are a lot of weird, conflicting symptoms that have me stumped (the full description of my problem is here if anyone is interested). I'm resigned to FFRing my drive, but I'm still very curious if anyone knows why XP setup is failing.

The error I get booting to my HDD is "Disk read error occured. Press Ctrl+Alt+Del to restart". When I boot to my XP Pro CD and go into setup, I get the "Windows is inspecting your hardware configuration..." and then it immediately hangs to a black screen.

But setup hangs ONLY when this particular failing drive is in my system, and ONLY XP setup (as well as ERD Commander 2003, which IIRC uses XP setup files). If I put another HDD in my system, XP setup starts fine. Windows2000 Pro also starts up fine even when failed drive is in the system. Finally, if I move the failed drive to another computer, XP setup starts just fine on that other computer.

I'm probably going to try FFRing this afternoon. I'm not holding out too much hope of saving the drive (not really losing too much data), but am most curious about why this is happening. It would seem to me that even if I took a hammer to my HDD and popped it in , XP setup would still start... it would just complain about no storage device when it got to that point.
