Xbox 360 hard drive upgrade ...

I was told today that it was possible to put a 1 TB or 2 TB hard drive in a fat Xbox 360 and still have Xbox Live, Xbox Live Marketplace downloadable games and store bought games work with the console. I have no interest in using warez/homebrew and just want more hard drive space. Can someone please tell me what drives I should buy and how to format them?
