What exactly is the i386 directory for?

it is the installation files

you can delete them as long as you never need them again

so you should at least burn them to cd and keep it around in case it ever asked you for the directory sometime

if you add/remove certain things like IIS it will ask for those files so if you delete them and don't have a copy , you could be SOL

You don't need it and probably never will. If for some reason your OS is borked, there's no reason to beat around the bush and try to repair it; back up the data and reformat the drive.
