the difference between "hardware" and "software" sound

Whats the difference? I see it in battlefield 2 and other games.

When I get to that option, and im using integreated nvidia sound from a Nforce4 board, what should I pick? im thinking hardware, am I right?
 
Theoretically hardware should utilize the sound card more if you have a PCI or external sound device.. I have an Audigy2 and for some odd reason I actually get WORSE sound with hardware, regardless of EAX settings. Odd, but it's led me to troubleshoot the card itself of late.
