It's a lower cost option. Nothing wrong with options. There are many people who either have no interest in Xbox Live or no ability to use it (some areas of this country have no broadband Internet).
I guess. I find it ironic that Microsoft is having their lower cost option compete with a system that give a middle finger to networking. You can't have it both ways or else you'll spread yourself thin or alienate potential customers. For example, if the person that has the gimped Arcade decides he wants more functionality out of his machine (there's always that possibility) then they'll have to pay through the nose for the extra options.
And I doubt that people will purchase a gimped 360 because they don't have internet access. They'll buy it because the price makes it attractive. In that sense, putting in a smaller hdd makes perfect sense.
That's why Sony's (and Microsoft's original XBOX) thinking was correct hardware-wise. Give everyone an HDD so that you can have a lowest common denominator for future services. Imagine how Live would've turned out if customers actually had a choice regarding HDD and non-HDD Xboxes.
