R8500 problems with counterstrike.. Help!

This is a friend's PC. It's a gateway P4 2.4G with Radeon 8500, 768MB RAM, TBSC running XP Pro. Counterstrike 1.6 is the biggest game he plays, and it was working fine. This weekend we reformatted the HD and reinstalled everything.

Now, he gets this really really strange problem. On maps like dust2 (brighter maps) you get this "wavy" effect.. kind of like when you are looking off in the distance on a hot day, and you can see the heat rising off the ground. Things look smudgy so if an object is very far away you can't really tell what it is (or can't see it). As you walk closer towards an object things clear up (as if you put on your glasses).

Needless to say, auuuuuuggghh! We got the latest Catalyst drivers on there, DirectX 9. Turning up the settings all the way (using OpenGL btw) helped some, but the blurry effect was still there. Tried degaussing the monitor just in case, but that wasn't it either. The monitor is a 19" CRT running at 75Hz, CS runs at 1024x768 (don't knwo how to adjust refresh rate in Steam).

Anyone have any ideas on this? Could the newest Catalysts be too advanced for the R8500 (seems doubtful, dunno)?
