I got the latest firmware, and I know that my TV supports that res. What can be the problem? According to Wikipedia, Ninja Gaiden, (the only game I have) supports that res.

Apparently some games say 1080i on the back of the box, but aren't. And the PS3 will not upscale a 720p game to 1080i if your TV only supports 1080i. This is one of the biggest oversights of the PS3 hardware, the 360 has had no problem with this since day 1. Of course, this affects only a few people, but it should still be a feature that was included from the start.

I remember reading a technical explanation why developer's couldn't do their scaling in-game - something about how the PS3 didn't have the vertical resolution scalers in hardware. Thusly, doing the stretch in software would be too costly.

Nope, still not fixed. I just replaced my old RCA 52" RPTV, but when I had it, getting a PS3 was out of the question for me. It handled 1080i only, so any game that wasn't designed with 1080i in mind, only 720p, would be downrezzed to 480p, like you said.
Like I said earlier, it's a horrible oversight on Sony's part. 98% of HD equipment out there scales accordingly, atleast among the standard HDTV resolutions, and for the PS3 to NOT do it is ridiculous. I've upgraded to a new LCD now that handles all resolutions just fine, so I can now get a PS3 without worry, but there are still quite a few HDTV owner out there with older CRT HDTV sets and RPTV sets like the old I had, and they are just out of luck. Sony has been pretty quiet on the whole thing, I think they are hoping it just "goes away".

Ok this is important to note, the ps3 will scale the game to its "native" resolution. I found this when I first played Warhawk. If a game is native at 1080, it will display that. If it is native AND your tv supports a lower 720, then it will scale to this. If you look at warhawk in both 1080 and 720, its very clear 720 is the native.
The ps3 will simply pick the resolution that is native to that particular title, since the ps1/2 games dont have a "native" it will just simply upscale them to your TVs best resolution. If you want to FORCE something to a particular res, MANUALLY set the video to ONLY that resolution prior to playing.

Huh? 720p only games upscale to 1080i? That's news to me and my 1080i Mitsubishi.
