1: Is the file >4GB? The 360 (and probably the Zune) cannot recognize it.
2: Can the Zune even play an HD mp4 source? I'm not familiar with it.
3: Is it 2 channel audio?
If your 360 can't even see the video - it's not the audio. It could be the file size, but I doubt it's larger than 4GB.
It is most likely an issue with whatever program you are using to stream it from your PC - maybe you aren't refreshing the file list? Can you put a new xvid file into the same directory and play it?

Interesting... XenonMKV is practically a 1-click solution. It doesn't even do any transcoding other than converting the audio to 2-channel. I've used it a few times with no issues.
What are your computer's specs? I've got a friend that can't run XenonMKV either, but he has an AMD based PC whereas I have an Intel machine.
Also, do you happen to have a PS3? The PS3 is much better for use with converted MKVs.
