So this update came out a little bit ago. I have done the "allow unknown sources" mod. Should I be able to install the update or does the mod prevent it from installing?

I've tried to install several time and it keeps failing.

How can I do the update at this point?

Mine did the update right out of the box, all on its own.

But you really, really just want to put Cyanogenmod or similar on it, IMO. Even with the update, I didn't feel like it was a tablet so much as an e-reader/movie player/web browser. Which is a good thing and all, but full-blown Jellybean is just so vastly superior. Quicker, [IMO] easier to navigate, and...lets you do whatever you want.

are you saying you did a full root and it still let you update the firmware?

I'm fine the way it is with just doing the allow unknown sources mod to be able to use flash. I've never used a full android device so don't know if i would like it. plus i've already got a bunch of apps and stuff on mine, would be a pain to go back and redownload everything.

No he replaced the nook firmware with cyanogen mod. I did the same thing to mine.
