I just installed VPC 2004 with Win98 2SE. Usually, I install critical updates but I'm quite hesitant with VPC. Just as I felt it unnecessary to install any additional drivers for chips, etc, XP should be providing all the drivers and security as the VPC should have no access to the hardware.
Anyway, all systems are go and in addition, IE is version 5.0. I won't update, only because I will never use the virtual machine to access the internet. I only have it to use an old program that doesn't seem to like any OS outside of Windows98.

I find VM's alot easier to update as you can just back em up or snapshot them. If the upgrade is a problem, you can roll back. While XP is managing the actual hardware, in theory the drivers that the virutal 9x box things it needs may fix stability or speed issues that will translate into a better experience. But if your happy, don't bother.
