Logitech Z560's and M3D...whats it supposed to do exactly?

Is it supposed to produce more realism?

when I turn it on it seems to just distort the sound, especially in the rear speakers.

Is there a proper way to use it?

From what I've read, haven't tried it (i dont have the speakers) they turn on the rear channels, mimicing a dual-stereo (is that what it's called?) source, so that a plain stereo input can use all 4 speakers, instead of just the front 2.
For peeps with just a 1 stereo output jack

Not sure though, check it out

I'm not exactly sure what it is supposed to do, but I know what it does on my PC. When I hit the button, it gives the speakers a bass boost and takes a little power from the front and rear speakers. I like it on better personally, but I like lots of bass.

Activating M3D is like turning on Logitech's version of surround sound. The rear speakers produce echo/background sounds etc.

M3D is pretty good !
