Heh, the fact that he said the police will be dropping by at a specific time made me chuckle. And on that note, I know a lot of cops and police dispatchers, and I'd say MAYBE 2 out of 50 or so would actually know what a 'mod chip' is.

I don't think the modchip itself is illegal, but the BIOS on the chip is. So, as long as you sell one that isn't flashed, you're fine.

The modchips are not illegal, the installation of a modchip is not illegal and the bios being flashed isn't illegal (as long as the bios is legal to distribute, like the cromwell one). The DMCA does not a apply to hardware modifications of electronics that you own.

Now flashing the bios with a modified MS bios is illegal because it's software piracy.
