PS1/PS2 games can be saved on the HD or if you prefer, SD cards and memory sticks. It's flexible. You can copy to and from the mediums I have mentioned.
Yes, PS3 does upconvert PS/PS2 games, but only for 80GB and 60GB versions. 40GB has no PS2 compatibility.
Minor addition: The short-lived 20GB version also has hardware backwards compatibility. It's extremely rare to find them new, but you can find them used so I figured I'd throw it in there.
For clarity, the PS3 does NOT have a PS2 memory card slot. You need to buy a PS2 memory card->USB adapter. You plug the memory cards into the converter and the other end into the USB inputs on the PS3. You then copy the saved games to the PS3's hard drive.
Complete waste of money imho considering you only use it once.
You only need to buy the memory card adapter if you want to move existing save games to the PS3 though. For starting new games you just need the hard drive.
Also, the adapter does allow copying -back- to memory cards, so if you have both a PS2 and PS3 and want to keep using both you can use the adapter to move back and forth.
With the adapter you can also have the PS3 act as a memory card backup system while playing any incompatible games on your PS2.
