does ps3 60GB capable of upscaling ps2 games

I understand that it has hardware to run PS2 and PS1 games but can the output be scaled to 1080p or are you stuck using PS2 resolutions?

it upconverts it if you tell it to.

my tv is only 720p but im assuming it can do 1080p too but not positive on that.

Yes, it upscales them. The firmware release notes mention this specifically.

And, as a 60gb PS3 owner, I must say that it does wonders for image quality.

Yes, but make sure you are running the latest firmware.

with HDMI...yes. At least to 1080p. Or is it only for DVD's?

I have two, one hooked up with a HDMI one with a DVI both do it fine.
